Is the Market Underpricing a Fed Surprise That Could Crush AI Stocks?

Officials signal more hikes possible, but markets price just 44% odds — a divergence that history suggests resolves violently

By KAPUALabs

Markets entered mid-2026 amid a pronounced reassessment of Federal Reserve policy. Across nearly 400 claims, the evidence describes a rapid movement from aggressive pricing of a September rate increase toward a more cautious, data-dependent outlook. The shift was driven by the interaction of volatile inflation and employment data, rising oil prices, and increasingly divergent signals from Federal Reserve officials.

For NVIDIA, this repricing is consequential. As a high-growth technology company, its valuation depends substantially on the discount rate applied to cash flows expected far into the future. Changes in rate expectations therefore affect not only NVIDIA’s equity multiple, but also borrowing costs, risk appetite, and the financing environment surrounding the capital-intensive AI infrastructure buildout on which its customers depend.

The Market’s Rapid Reassessment

The initial hawkish repricing

In late July 2026, market-implied probabilities of a September rate hike rose sharply, reaching approximately 69–70% 8,9. Some measures placed the probability at 67% one week before the July payrolls report 21,49,60. This hawkish reassessment reflected persistent inflation, higher oil prices 51, and a series of Federal Open Market Committee dissents that tilted the policy bias toward further tightening 10,12,20.

The repricing was not merely a product of market speculation. Hawkish officials, including Hammack, Cook, and Kashkari, expressed support for additional rate increases 18,39,41,55,59, warning that rates might need to rise further if inflation did not moderate 13. Governor Cook’s remarks were also identified as a headwind for cryptocurrency and exchange-traded-fund demand 55,56. Some analysts went further, arguing that a hike could be necessary to restore the Federal Reserve’s credibility 8.

The employment shock and retreat in hike odds

That narrative fractured following a substantially weaker-than-expected U.S. employment release. Within a single session, the implied probability of a September hike fell from 55% to a range of 40–44% 21,48,49, moving below the 50% threshold 29,36,44,52,53. By August 10, the probability stood near 44% 28,37, before edging modestly higher to 46% 45,56. Expectations for full-year tightening were also reduced, from two rate increases to one 44.

The principal probability estimates are supported across several sources. The 40–44% range appears in more than a dozen claims, generally supported by two to four sources, while the earlier 67–70% readings have similarly robust corroboration [7917 (4 sources), 112504 (2 sources)]. The apparent contradictions are therefore chiefly temporal rather than substantive. Claims describing rising expectations 1,2,3,4,11 preceded the broad August repricing, while the 58.3% October probability 38 and the 69% September probability 8 represented snapshots taken before the employment-related data shock.

A Policy Outlook Divided Between Officials and Markets

The central tension is not simply whether the Federal Reserve will raise rates, but whether market pricing accurately reflects the institution’s willingness or ability to continue tightening. Market participants increasingly questioned the Fed’s resolve 54, even as officials continued to signal that further action could be warranted if inflation remained resistant.

This divergence has produced an unusually data-dependent environment. Each CPI release, payrolls report, and significant movement in oil prices can alter the expected policy path 19,32,43,58. Several measures suggest that the market may be underpricing the risk of a near-term hike 14,15,16. Other sources similarly caution that investors may be too confident that the Federal Reserve will remain on hold 16,17. If that confidence proves misplaced, the resulting policy surprise could produce correlated declines across equities, bonds, and currencies 16,17.

The risk is therefore asymmetric in practical terms. Lower hike expectations have supported risk assets, but the reprieve remains conditional. A hot inflation reading could restore the earlier hawkish probability distribution with considerable speed.

Market Effects of the Repricing

The response across financial markets has followed a familiar relationship between interest-rate expectations and asset valuation. Reduced expectations for monetary tightening lifted equities 21,27,30, supported duration-sensitive assets and gold 34,47,50, and eased pressure on emerging markets 23.

Bitcoin exhibited the same sensitivity. Earlier increases in rate-hike expectations contributed to declines 6, whereas the subsequent reduction in those expectations was viewed as supportive 22,33,35. Conversely, a hotter CPI reading would be expected to raise discount rates, pressure asset valuations, and tighten financial conditions more broadly 7,24,32,40,42. Several claims warned that a September hike becoming more likely than markets assumed could generate a macro-driven repricing or volatility event 16.

These movements should not be mistaken for a durable change in the underlying inflation regime. They represent the market’s updating of probabilities in response to new evidence. As with any index-number exercise, the observed aggregate is informative but incomplete: the policy signal depends on the composition, timing, and persistence of the incoming data.

Implications for NVIDIA

Discount rates, valuation multiples, and financing conditions

NVIDIA’s exposure to the policy outlook is direct. Its premium valuation presupposes sustained growth, making the stock particularly sensitive to the discount rate applied to distant cash flows. A higher-for-longer regime, or a renewed sequence of rate increases, would raise those rates 24,42, compress valuation multiples, and potentially tighten financing conditions for the AI infrastructure buildout on which NVIDIA’s customers rely 5.

The decline in hike expectations following the weak employment report provided a near-term tailwind. It reinforced the broader equity rally and temporarily reduced the valuation overhang affecting growth stocks 27. Yet the support is fragile. The same evidence that identified a jobs-driven dovish pivot also emphasized that a CPI surprise could rapidly reverse the move 31,46,53. With core inflation still elevated and oil prices approaching the $100 mark 51, the interval of reduced rate anxiety may prove narrow.

The binary character of the current setup

NVIDIA now sits at the intersection of two powerful but competing narratives. Under the soft-landing interpretation, declining hike expectations allow long-duration growth assets to recover and may permit valuation multiples to expand. Under the alternative interpretation, persistent inflation forces the Federal Reserve to tighten or maintain restrictive policy, resetting the entire rate complex and placing pressure on high-growth equities.

This is not a forecast with a single certain outcome. It is a conditional distribution whose balance will be determined by forthcoming inflation and employment evidence. A policy surprise could therefore affect NVIDIA through several channels at once: the discount rate, the equity multiple, financing conditions, and the risk appetite of investors funding the wider AI infrastructure ecosystem.

What to Monitor Next

The forthcoming U.S. inflation releases are the immediate catalysts 25,26,57. A hot CPI reading would strengthen the case for a September hike 40,43 and could produce a swift valuation adjustment across equity markets, including NVIDIA. Softer inflation, by contrast, could extend the current reprieve and return investor attention to the company’s growth narrative.

Investors should also monitor the gap between market pricing and Federal Reserve commentary. The internal dissent and continuing hawkish rhetoric from regional presidents suggest that a pause need not mark the end of the tightening cycle. Until the data resolve that disagreement, volatility is likely to remain elevated.
